I am not overly familiar with LRFD methods for shallow foundations design.
Does this method just consider bearing capacity failure or is settlement evaluated separately?

I have always used service loads to check bearing pressure, because this is what geotechnical engineers use to predict settlement.

I only use LRFD (or USD) to design the concrete.

Settlement is generally checked at the Service I limit state and bearing capacity is generally checked at the strength limit state. AASHTO LRFD Chapter 10 gives you all the information you need.
