I'm using solidworks to simulate. (I'm new to solidworks simulation and FEA in general)

Problem
1. Ends of shaft are fixed.
2. torque is applied to collar.
3. I want to determine the stress on the collar and shaft when torque is applied to collar.

Questions - Boundary Conditions
What boundary conditions do I apply to the collar?

Boundary conditions should represent the real-life supports so it depends on how this shaft is supposed to be used. But it's unlikely that you need any boundary conditions for that section to which you apply torque. Don't overconstrain your model, not every part of it needs boundary conditions.
 
Since those are apparently separate parts, you have to define contact between them. You could use the bonded one to make the connection prevent any relative motion. Unless you want to simulate sliding of the collar on the shaft, then you have to use no penetration contact.
