Check the system variable "highlight" (type "highlight"--without quotes--at the command line. If it is set to 0, selected objects will not appear dashed. Set it to 1 to highlight selected objects.
I ran into the same problem recently. I know this isn't a lot of help, but the only way I found to correct it was to do what you suggested: create a new drawing and insert the other into it as a block.
